do I create a new index.php file inside mysite folder or I edit the index.php file that is in codeigniter/application folder?

Depends what you want to do. Most people simply edit the default index.php file to point to where system and application directories are. By default no change should be required to be made.

It is not necessary to create a new index.php by yourself. You also not need to create in application folder.

With the default index.php file You can change the name of system and application folder.
